Topic 8: Price Determination

1. Meaning

Price is the amount of money paid for a good or service. In a free market, price is determined by the interaction of demand and supply.

2. Equilibrium Price

Equilibrium price is the price at which quantity demanded = quantity supplied. The quantity at that price is the equilibrium quantity.

Example

Price (KSh) Qd Qs Result
10 90 10 Shortage of 80
20 70 30 Shortage of 40
30 50 50 Equilibrium
40 30 70 Surplus of 40
50 10 90 Surplus of 80
  • Equilibrium price = KSh 30; equilibrium quantity = 50 units.

3. Disequilibrium

  • Excess demand (shortage): price below equilibrium; Qd > Qs. Price tends to rise.
  • Excess supply (surplus): price above equilibrium; Qs > Qd. Price tends to fall.

Market forces move the price back to equilibrium.

4. Effects of Changes in Demand and Supply

Change Effect on price Effect on quantity
Demand increases (supply constant) Rises Rises
Demand decreases Falls Falls
Supply increases (demand constant) Falls Rises
Supply decreases Rises Falls

5. Functions of the Price Mechanism

  1. Rationing: distributes scarce goods to those willing to pay.
  2. Allocation of resources: resources move to profitable uses.
  3. Signalling: tells producers what consumers want.
  4. Incentive: encourages producers to supply more when prices rise.

6. Government Intervention

  • Price ceilings (maximum prices): protect consumers (e.g. price controls on staples); may cause shortages and black markets.
  • Price floors (minimum prices): protect producers (e.g. guaranteed prices for farm produce); may cause surpluses.
  • Subsidies and taxes to influence supply.
Quick Knowledge Check
Q1. The equilibrium price is the price at which?
A Quantity demanded is greater than quantity supplied
B Quantity supplied is greater than quantity demanded
C Quantity demanded equals quantity supplied
D The government sets the price
Reveal Answer & Explanation
Correct Answer: Option C (Quantity demanded equals quantity supplied)
Equilibrium is where the demand and supply curves intersect, so there is neither shortage nor surplus.
Q2. If the price is set below the equilibrium price, what will occur?
A A surplus
B A shortage (excess demand)
C No change
D A fall in demand
Reveal Answer & Explanation
Correct Answer: Option B (A shortage (excess demand))
At a lower price, quantity demanded exceeds quantity supplied, creating excess demand.
Q3. An increase in demand with supply unchanged will cause?
A A fall in price and quantity
B A rise in price and quantity
C A rise in price only
D No effect
Reveal Answer & Explanation
Correct Answer: Option B (A rise in price and quantity)
A rightward shift in demand moves the equilibrium to a higher price and a higher quantity.
Key Concept Flashcards
Concept Prompt
Define equilibrium price.

Key Takeaway
The price at which quantity demanded equals quantity supplied, so the market clears.
Concept Prompt
What is a market surplus?

Key Takeaway
Excess supply: quantity supplied exceeds quantity demanded at a price above equilibrium; it pushes the price down.
Concept Prompt
What happens if supply decreases and demand stays constant?

Key Takeaway
The equilibrium price rises and the equilibrium quantity falls.
Concept Prompt
State two functions of price in a market.

Key Takeaway
1. Allocates resources. 2. Rations scarce goods. 3. Signals producers about what to produce. 4. Balances demand and supply.
Interview & Practice Problems
KCSE Section A: Equilibrium Intermediate

The demand and supply schedules for a good are: Price (KSh) 10, 20, 30, 40, 50; Quantity demanded 90, 70, 50, 30, 10; Quantity supplied 10, 30, 50, 70, 90. Determine the equilibrium price and quantity, and state what happens at KSh 40. (4 Marks)

View Step-by-Step Solution & Code
  1. Equilibrium price = KSh 30.
  2. Equilibrium quantity = 50 units, where Qd = Qs.
  3. At KSh 40, Qs = 70 and Qd = 30, so there is a surplus of 40 units.
  4. The surplus pushes the price down towards KSh 30.
